For this file, I am getting the prompt saying "The source compression type is not supported". Is this a problem with my system or AME simply doesn't support this format?

yup, flash files are difficult.  Do some googling for converting flash files.  The last resort is to use something like Camtasia

and actually play the flash video and record it off the screen. 

Camtasia is not cheap or intuitive but it works.  I got it relatively cheaply a few years ago as a part of a software package so you might do some googling...

This may be due to the codecs being used. I've converted the clips and tried, it works.

Not exactly your situation, but maybe it applies?

Flash files are for  distribution and were never meant to be re-edited, it is a delivery codec.
