Libraries not working between photoshop and illustrator

Question

I use the library feature to move artwork (typically bitmaps) between photoshop and illustrator.

Out of nowhere it stopped working seamlessly. Everytime I drag a layer from photoshop to the library a "save" prompt pops up (see image below). This didnt used to happen.

When the layer is dragged to the library it also appears as just a black square on both apps (also photo'd below).

Does anyone know how to solve this? My whole design process relies on this.

I tried to replicate this, it behaves not like I would expect.

I cannot drag a bitmap to a library, need to use the + button.

Result is a black square, but when I drag that from the library into an Illustrator document, I get the correct image.
