The Photoshop scratch disk is not a Photoshop setting. It is real, physical disk space, and if you get this message you don't have enough.

Photoshop's total memory requirement far exceeds the amount of RAM you may have installed. So all temporary working data are written to disk. This is known as the scratch disk. Think of the scratch disk as Photoshop's main memory, with RAM as a fast access cache for the most current data. That, BTW, is what is meant by "virtual memory".

The scratch file contains all history states for all open documents, plus overhead for some advanced functions like smart objects, AI and so on. Each history state potentially adds the full uncompressed file size.

As an emergency measure for now, until you can get more disk space, reduce your history states to two or three. That will dramatically reduce the scrath file size - but it's not a solution. You will quickly get in the same situation in a couple of weeks.

There is no getting around that you need more disk space. For most normal work, the recommendation is 250-500 GB free space. You may get away with less, depending on how big your files are.
