I purchased a digital background and when I move my newborn photo on top of the composite - the quality of my newborn photo decreases (becomes pixelated and less sharp). I get the following message
Both images are the same image size (300 PPI). What can I do?

I do not think that conversion to destination profile can pixelate and blur your photo. What is zoom level at which you are viewing composite after pasting photo?

The color profile mismatch is not causing the image to blur. You can click okay on that message.
What is the image size of both documents in height and width, and resolution? You only gave us the resolution of 300ppi, which is just part of the answer.
What method are you using to place the infant photo on the digital background?

To add to Theresa's answer, you find the dimensions in Image > Image Size.
