Merge Path subtraction

You are applying the Merge Path modifier inside the Hole group. This is not the correct way as the merge path operator must reside in the same level hierarchy as the other two paths. Delete the Merge Path operator, then select the Contents category and add it again. It should de place below all your paths. Then select the Substract mode.
