Hi!

 

How can I create the type of blurring / gradient effect as in the photo below?

 I'm having trouble understanding how to do this as the gradient extends the boundaries of the circle.

    You can draw a fill circle and than use Blur tool to create it by hand. Or go to Blur galery and use filters to achive this effect. Also you can use Smarth Filters to mask blur effect.
